ConocoPhillips May Be First Company in the US Required to Reduce or Offset Greenhouse Gas Emissions at California Refinery

In what may be the first payment for mandatory greenhouse gas emission reduction credits or “carbon credits” in the United States, ConocoPhillips agreed to pay around $10 million to offset greenhouse gas emissions that will be emitted by the expansion of its Bay Area refinery. On Tuesday, September 11, Jerry Brown, the California Attorney General, announced that an agreement had been reached between the State and ConocoPhillips by which the company pay over $7 million for a carbon offset program that includes buying and scrapping older cars that generate more greenhouse gas emissions. The company will donate $2.8 million to reforestation efforts in California, donate $200,000 for restoration of the San Pablo Bay wetlands, and conduct an audit all of its California refineries to identify potential additional greenhouse gas reductions that could be implemented. 

The State has agreed to dismiss its appeal of the approvals that the company was seeking in order to expand it Contra County Refinery.  ConocoPhillips' proposed oil refinery expansion, known as the Clean Fuels Expansion Project, includes a hydrogen plant that will help make an estimated 1 million gallons per day of cleaner-burning gasoline and diesel fuels from the heavy portion of crude oil.

Interestingly, the battle was fought over land use, rather than environmental permits, such as air emission permits.  In September 2005, Contra Costa County prepared an environmental impact report, which was later certified by the county's planning commission. However, the Attorney General challenged the environmental documentation for the project this May, saying it did not adequately address the extra 500,000 to 1.25 million metric tons of carbon dioxide that would be emitted each year.

The agreement comes before the California climate change legislation goes into effect. The legislation will call for reducing greenhouse gas emissions in California to 1990 levels by 2020, a 25% reduction. The agreement with ConocoPhillips will stay in effect until 2012, when that mandatory cap goes into effect.

Supreme Court Ruling on Greenhouse Gas Regulation Could Have Direct Impact on D&O and Environmental Insurance

After the ruling in Massachusetts v. EPA, corporate officers and directors may be reviewing their corporate strategy on addressing their greenhouse gas emissions and how the case may affect their companies.  In making these decisions, the issue of coverage of potential shareholder claims in any future litigation against the directors and officers and their companies raises a currently much discussed issue--Would any shareholder suits based on climate change and the effect on share prices be covered by director and officer insurance policies?    For further reading you may want to refer to David White's blog on Law and Insurance.

Corporate Boards and Environmental Corporate Governance Part II: Climate Change

The round table of corporate directors, CEOs, and environmental managers and vice presidents that I discussed in my previous post in fact resulted in a fascinating discussion.  What I discovered about the directors is that they are very astute, concerned, and dedicated to the companies on whose boards they sit.  As personal liability concerns have risen for directors over the last five years, particularly after Sarbanes-Oxley, and some business leaders have decided to pass on invitations to sit on corporate boards, it is reassuring to know that bright business people remain willing to devote their time and energy to publicly-traded companies.

 

Several issues evolved in the day’s discussion.  Not surprisingly, since many of the companies represented were oil and gas related entities in the upstream and midstream business, climate change and restrictions on carbon dioxide emissions consumed a significant part of the discussion.  It was clear that climate change and potential regulation in the United States and Canada are strategic issues that management and the boards of oil and gas companies should address. 

 

Developing an adequate strategy on climate change is critical.  Each CEO, director, or environmental manager needs to understand the specifics of proposed legislation, how it would affect the company’s industry, and how it would affect the company itself.  Engagement in public discourse and legislative development is a critical.  I commented that there is no shame in being in the oil and gas business.  Our society must have energy to drive our lives and our economies.  I stated that the producers, refiners, and marketers of oil and natural gas must address the issue of climate change, and get off the sidelines.

 

Whatever the controversy over the science, the leading scientific academies across the world have stated that (1) climate change, particularly global warming is occurring, and (2) human activity is contributing to this change.  Regardless of the skepticism some scientists and companies feel for these conclusions, the reports of these scientific institutions have resulted in a growing public demand for legislation restricting the emissions of greenhouse gases.  The group as a whole believed that legislation in North America appears inevitable. The recent policy shift by ExxonMobil is a an example of this strategic reality.

 

One of the issues we discussed is that the public in calling for this restriction must itself bear part of the burden as well.  It is not possible to simply pass the buck to industry without any life style changes and costs being borne by the public and the energy consumer.  One of the key issues I discussed is that the oil and gas industry should consider a public outreach that states that the oil and gas industry is willing to take action and make investments to reduce greenhouse gas emissions and wants to educate the public on how it can contribute to reducing energy use and to becoming more energy efficient.  A positive message needs to be presented.  One of the directors called on the group to begin developing such a plan.

 

Another issue that arose was public financing of research to address technological solutions.  One is carbon capture and sequestration.  (See an earlier post on the work of Total in this area).  Even in a carbon cap-and-trade system, the market price for carbon credits would be insufficient for example to pay the costs of setting up a carbon capture and sequestration system at a power plant.  Thus, the economics would not support such a system.  I suggested an idea, which I will discuss in more detail in a future post, of “Carbon Bonds.”  Public bonds could be sold to generate funds to provide low interest, long term financing of carbon capture and sequestration projects.  Through such a financing mechanism, the broader public would bear a portion of the financial burden of capturing and storing carbon dioxide underground by spreading the costs more broadly through the economy.

 

The discussion was lively, intense, and at a high level of intellect, social concern, and business acumen.  These folks are clearly leaders in environmental, health, and safety corporate governance.  Again, it is reassuring to know that these people are in charge of their corporations EHS issues.  Spreading this knowledge and expertise would be of great value to businesses all over the world.

Following is the full text of a press release issued by TXU Corp. on Monday, Feb. 26 on its deal to be acquired for nearly $32 billion, plus the assumption of nearly $13 billion in debt, by a group led by two of the nation's biggest private-equity firms, Kohlberg Kravis Roberts & Co. and Texas Pacific Group.

TXU to Set New Direction As Private Company; Public Benefits Include Price Cuts, Price Protection, Investments in Alternative Energy and Stronger Environmental Policies

DALLAS, TX -- TXU Corp., a Dallas-based energy company, together with Kohlberg Kravis Roberts & Co. and Texas Pacific Group, two of the nation's leading private-equity firms, and Goldman Sachs & Co., a leading global investment bank, announced today the execution of a definitive merger agreement under which an investor group led by KKR and TPG will acquire TXU in a transaction valued at $45 billion. GS Capital Partners, Lehman Brothers, Citigroup and Morgan Stanley intend to be equity investors at closing. Under the terms of the merger agreement, shareholders will be offered $69.25 per share at closing, which represents a 25 percent premium to the average closing share price over the 20 days ending February 22, 2007.

As a result of this transaction, the newly privatized company will deliver price cuts and price protection benefits to electric customers, strengthen environmental policies, make significant investments in alternative energy and institute corporate policies tied to climate stewardship.

The acquisition of TXU by the investor group will be accompanied by an environmental focus that will make TXU a leader in conservation and energy efficiency, creating a fundamental change in the Texas electric market. In addition, the company's new strategic direction will seek to achieve top environmental performance in the industry and greater involvement and dialogue with environmental, government and community leaders.

The private investor group's long-term investment horizon allows TXU's board, management and the investor group to formulate a long-term strategy to meet TXU customers' needs and to respond to the significant energy challenges in Texas.

Price Cuts and Price Protection

As a result of this transaction, TXU Energy will provide more than $300 million in annual savings through a 10% price reduction for residential customers in its traditional service area who have not already selected one of TXU Energy's other lower-priced offers. Customers will begin receiving a 6% reduction in approximately 30 days and an additional 4% reduction at the close of the transaction. This will strengthen TXU Energy's position as having the lowest prices among the major providers in their traditional markets. An unprecedented level of price protection will be in place through September 2008, ensuring that these customers receive the benefits of these savings through two summer seasons of peak energy usage. Furthermore, TXU Energy expects to aggressively compete state-wide to deliver benefits across all customer segments.

Stronger Environmental Policies and New Investments in Alternative Energy

Planned Coal Units Reduced from Eleven to Three, Preventing 56 Million Tons of Annual Carbon Emissions

This scale-back represents a 75% reduction in new coal capacity. In addition, the company is committed to continuing its efforts to meaningfully reduce existing carbon emissions and seeks to join the United States Climate Action Partnership (USCAP). USCAP is a broad-based group of businesses and leading environmental groups organized to work with the President, the Congress and all other stakeholders to enact an environmentally effective, economically sustainable and fair climate change program. As part of the company's support for USCAP, TXU is also pledging to support the mandatory cap and trade program to regulate carbon emissions.

To satisfy ERCOT's requirement for immediate additional capacity to meet the state's increasing electricity demand, TXU expects to build two coal units at the Oak Grovesite and one coal unit at the Sandow site. TXU will immediately seek to suspend the permit application process for the other eight units and withdraw them once the transaction closes. TXU does not intend to apply or reapply for permits to build additional coal units utilizing current pulverized coal-fueled technology.

$400 Million Investment in Demand Side Management Initiatives

TXU will implement an aggressive demand reduction program through a $400 million investment in conservation and energy efficiency activities over the next five years.

Transaction Endorsed by Environmental Defense and Natural Resources Defense Council

KKR, TPG and the investor group are committed to addressing TXU's environmental issues through substantial new investments in research and demand side management initiatives and a 75% reduction in planned new coal capacity. Recognizing this, key environmental groups are supporting the transaction.

Fred Krupp, President of Environmental Defense, said, "This is one of the most significant developments in America's fight against global warming. Environmental Defense commends KKR and TPG for not only dropping TXU's applications for eight proposed coal plants in Texas, but also for the many other commitments they have made to reduce air pollution and global warming emissions, including their support for a mandatory federal cap and trade program to regulate carbon emissions, doubling TXU's expenditures on efficiency measures and their overall desire to rebuild TXU as a leader in the clean energy economy.

"The debate over this issue has been a top priority for Environmental Defense and we plan to work just as hard with the new TXU to implement this agreement. We also look forward to working closely with TXU as a member of its planned Sustainable Energy Advisory Committee and to settling our federal lawsuit against TXU," concluded Krupp.

"The NRDC fully supports this transaction and the new company's support for mandatory global warming legislation. This turnaround marks the beginning of a new, competitive focus on clean, efficient, renewable energy strategies to deliver the power we need while cutting global warming emissions," said Frances Beinecke, President of the Natural Resources Defense Council (NRDC). "It is a big step forward for the State of Texas and for the American energy economy as a whole."

Increased Commitment to Exploring Renewable Energy Sources and Investing in Alternative Energy Technologies

As a private company, free from the short-term financial pressures affecting all public companies, TXU will be able to accomplish important goals for customer service innovation and new generation technology development on a scale and schedule that would otherwise not be possible.

The investor group is grateful for Governor Perry's commitment to a long-term reliable supply of energy for Texas and his advocacy for investment in clean energy alternatives, such as IGCC. TXU is committed to the development and deployment of advanced technologies with a commitment to exploring IGCC's potential to meet Texas' reliability requirements. With the support of the Governor, the company is evaluating the dedication of an attractive site for the exploration of clean coal technologies and partnership with technology leaders.

TXU will reduce mercury (Hg) emissions, sulfur dioxide (SO2) and nitrogen oxides (NOx) by 20 percent from 2005 levels, as previously committed, through reductions at existing units and installation of emission controls on the new Oak Grove and Sandow units.

TXU will reduce its own carbon emissions by increasing efficiency of its generating facilities by up to 2%.

TXU will become a leader in providing electricity from renewable sources by more than doubling its purchase of wind power to more than 1,500 MW, maintaining its status as the largest buyer of wind power in Texas. TXU will also promote solar power through solar/photovoltaic rebates.

The company also intends to join the FutureGen Alliance, a non-profit consortium of companies supporting FutureGen, the U.S. Department of Energy project intended to create the world's first near-zero-emissions fossil-fuel power plant.

• Generation: Luminant Energy will be the new company name, reflecting its new direction and encompassing TXU's power, wholesale, development and construction businesses

• Transmission and Distribution: TXU Electric Delivery will be renamed Oncor Electric Delivery

• Retail: TXU Energy will retain use of its name for the retail business

Headquarters for each of the three businesses will remain in the Dallas/Fort Worth area.

About the Transaction

Based upon the unanimous recommendation of the Strategic Transactions Committee comprised of TXU independent directors, the TXU board of directors has approved the merger agreement and has recommended that TXU's shareholders adopt the agreement.

Under the terms of the agreement, TXU shareholders will be offered $69.25 in cash for each share of TXU common stock held. This represents a premium of 20 percent to the closing price of TXU shares on February 22, 2007, the last trading day before press speculation about the transaction, and a 25 percent premium to the average closing share price over the 20 days ending on February 22, 2007.

The funding of the transaction will not result in new debt incurred at the regulated utility business.

After the transaction, the company's electric utility, generation, wholesale and retail electric activities will remain under the same jurisdiction of the Public Utility Commission of Texas, Nuclear Regulatory Commission and Federal Energy Regulatory Commission.

To avoid any future concerns regarding bidding in the wholesale market, the company intends to negotiate a "safe harbor" agreement with regulators.

Under the merger agreement, TXU may solicit proposals from third parties through April 16, 2007. TXU's board of directors, with the assistance of its independent advisors, intends to solicit proposals during this period. There can be no assurances that the solicitation of proposals will result in an alternative transaction. TXU does not intend to disclose developments with respect to this solicitation process unless and until its board of directors has made a decision regarding any alternative proposals.

TXU, KKR, TPG and the rest of the investor group expect to close the transaction in the second half of 2007, subject to receipt of shareholder approval and required federal regulatory approvals, as well as satisfaction of other customary closing conditions. There is no financing contingency to the transaction.

The consortium of investment banks providing committed financing to the investor group in support of the transaction includes Citigroup, Goldman Sachs, JP Morgan, Lehman Brothers and Morgan Stanley.

Credit Suisse Securities and Lazard acted as financial advisors to TXU in connection with the transaction. Sullivan & Cromwell LLP and Cravath, Swaine and Moore LLP acted as outside legal advisors to TXU and the Strategic Transactions Committee, respectively, in connection with the transaction.

Citigroup, Goldman Sachs, JP Morgan, Lehman Brothers and Morgan Stanley acted as financial advisors to the investor group. A Green Takover? Investment Firms Offer to Buy TXU and Reduce Number of Coal Plants and Take Steps to Go Green

The Dallas Morning News reports this morning that the investment firms, Texas Pacific Group, Kohlberg Kravis Roberts & Co., and Goldman Sachs, have not only offered to buy TXU, which has been the brunt of controversy and lawsuits over its proposal to build 11 coal-fired power plants in Texas, but to reduce the number of coal-fired plants to three and to otherwise produce more renewable energy.  In doing so, the three firms have entered into agreements with environmental organizations as part of the proposed takover of TXU.  This may be a first in the investment community--a "Green Takeover."

The companies that want to buy TXU Corp. would build only three of the 11 coal-fired power plants TXU has proposed, and would cut retail electricity prices, addressing two issues that fueled public outcry against the power company.

The buyers, Texas Pacific Group, Kohlberg Kravis Roberts & Co. and Goldman Sachs, signed an unusual agreement with two environmental groups. They promised to scale back the coal plant building program – as well as to cut pollution and greenhouse gas emissions – if TXU accepts their offer of around $45 billion for the company.

Negotiators say the deal is the first of its kind.

Jim Marston, regional director for Environmental Defense in Texas, described in an interview Saturday the points of the deal his group and the Natural Resources Defense Council signed with the buyout companies.

"It really is, I think, a watershed moment in America's fight against global warming. They have made a number of very important commitments related to both local air pollution problems in Texas as well as commitments to do something against greenhouse gas emissions," Mr. Marston said.

"The fact that it's a Texas company doing this, as opposed to lobbying for delays, is a big deal," he said.

The agreement is designed to clear TXU's name among environmentalists, consumers, regulators and politicians after the plan to build 11 coal-fired power plants prompted substantial environmental debate in Texas. The issue also put TXU at the center of a national discussion about global warming, because coal plants emit more carbon dioxide than plants using other types of fuel. The commitments also address the controversies that drove some state lawmakers to seek to force a breakup of TXU.

Meanwhile, someone with direct knowledge of the buyout offer said TXU's board is meeting this weekend to consider the offer that would take Texas' largest power company private. The deal would be the largest buyout ever.

TXU officials won't comment on the offer, and the buyers have remained officially mum.

Environmental accord

An official with Texas Pacific Group contacted the environmental groups about a week and a half ago to propose talks. The groups met in San Francisco on Wednesday – the day two administrative law judges in Austin decided to postpone the TXU permit hearings by four months. The judges were heeding a decision by a state district judge that Gov. Rick Perry's order to fast-track plant permits is probably unconstitutional.

After a 17-hour meeting, the groups had an agreement. In return for the environmental commitments, the advocacy groups agreed to settle a lawsuit concerning one of the TXU coal plants.

The buyers agreed to the following points:

•Build only three new coal-fired power plants using traditional coal technology. The buyers would pursue permits for the Sandow plant and the two Oak Grove plants, and yank permit applications for all other coal plants.

•Keep TXU's promise to cut total emissions of regulated pollutants 20 percent from current levels after the new plants are built. Those pollutants are nitrogen oxides, sulfur dioxide and mercury, but do not include carbon dioxide.

•Not to propose building any traditional, pulverized coal plants outside of Texas. TXU had planned to expand the building program to the Northeast.

•Support federal legislation to impose a cap on carbon dioxide emissions and agree to cut TXU's own emissions to 1990 levels by 2020. The 11 plants TXU proposed to build would emit 78 million tons of carbon dioxide a year, boosting TXU's total annual carbon dioxide emissions to 94 million tons.

•Join U.S. Climate Action Partnership, a group of 10 industrial and financial companies that are urging the government to create a cap-and-trade program for greenhouse gases. Companies would get credits to emit a certain amount of carbon dioxide each year, and as companies cut their emissions they could sell the credits to others.

•Pursue more wind power, and double the amount TXU spends on energy efficiency programs to $80 million for the next five years. The investors would probably keep TXU at least that long before selling, according to a source with direct knowledge of the buyers' thinking.

•Explore using coal gasification technology for subsequent plants. Coal gasification is a process that burns coal more cleanly and allows the carbon dioxide to be captured and stored. Current TXU managers have said the technology hasn't been proven to work efficiently on Texas coal.

•Create a sustainability energy committee to advise the new company. Officials with the Environmental Defense and the Natural Resources Defense Council would sit on the committee.

Charging less

Cutting retail electricity prices isn't part of the environmental deal. But people with knowledge of the buyers' thinking said they also plan to lower consumer rates.

Such a move would please key Texas lawmakers who have filed legislation designed to cause prices to drop by limiting the size of power companies and forcing TXU to break apart.

Sen. Troy Fraser, R-Horseshoe Bay, last year chastised TXU chief executive John Wilder during a public hearing for hiking retail prices after the 2005 hurricanes drove natural gas prices – and thus power prices – higher but not dropping prices when natural gas rates fell.

TXU executives have argued that Texas needs the plants to meet growing demand for power. Power grid officials predict that by 2010 Texas' power supply will become uncomfortably tight on days when people use the most electricity. But since TXU announced the plan, rivals have announced plans to build their own coal, nuclear and wind generation facilities.

TXU executives have also said building 11 coal plants could reduce wholesale electricity costs by $1.7 billion. That's because coal plants are cheaper to operate than natural gas plants, which are currently the dominant type of generation in the state. By adding the cheaper coal power to the grid, natural gas plants wouldn't have to operate as often. Lower wholesale prices could trickle down to consumers if retail electricity providers cut the price they charge.

The strategy was to design one coal plant, called a reference plant, and replicate it across the state and around the country. By building so many plants at once, TXU was able to push the cost down to about $10 billion, or $1,100 per kilowatt, a cost so low that some rival power executives doubted it could be done.

Some people who oppose the plants speculate that TXU expected the new plants to strengthen the company's market position so much that it would discourage competitors from building their own plants in Texas and would solidify TXU's position as the largest power company in the Texas market.

Why three?

The buyers promised environmentalists they would eliminate the reference plant plan and only build the three plants that TXU had proposed before announcing the reference plant strategy.

Permits for those three plants aren't part of the case that was delayed by four months. TXU had applied for these permits earlier, but they are all also delayed for various reasons.

Hearing judges recommended that regulators deny permits for the two Oak Grove plants. The permits now await a final decision by the Texas Commission on Environmental Quality. And the commission is waiting until the Texas Senate confirms the nomination of a third commissioner so the group can vote on the permits with a full board.

The Sandow plant is unique because TXU wants to build it on behalf of Alcoa to replace some older coal plants at an Alcoa facility. But the process has been delayed by lawsuits brought by environmentalists in federal court.

Environmental Defense is a nonprofit environmental advocacy group with 400,000 members. One of the group's functions is to ask big companies to agree to take specific action to reduce their impact on the environment. If a company refuses to negotiate, Environmental Defense may resort to suing the company over environmental infractions or to block the company's growth plans.

TXU's current executives haven't negotiated with Environmental Defense. Last October, the environmental group sued the Texas Commission on Environmental Quality, which decides on air permits, to block TXU's coal plant permits. And earlier this year, Environmental Defense launched an advertising campaign, including television ads, targeting TXU's proposed plants.

The group will settle its lawsuit if the buyout firms purchase TXU, Mr. Marston said.

Natural Resources Defense Council also uses litigation and lobbying to pursue environmental protection.

David Hawkins, director of the council's climate center, said he didn't get everything he wanted out of the negotiations. He'd prefer TXU didn't build any traditional coal plants.

"But the outcome ... is a very substantial move and one that is a move away from old-fashioned coal technology and toward putting efficiency and renewables at the core of modern business plan for the power sector," he said.

"Multibillion-dollar buyouts occur fairly often, but this kind of decision by the buyout companies to incorporate environmental objectives as part of the overall transaction, I think, has not happened before," he said.

Court Blocks Texas Governor's Order to Fast-Track Power Plant Permits and Senator Kerry Threatens Legislation

A Texas state judge blocks the governor’s order to fast-track the approval process for proposed coal-fired electricity generating plants. The judge requires the State Office of Administrative Hearings to conduct further hearings on whether permits should be granted for the power plants.

Sen. John Kerry (D-Mass.) tells legislators from the Group of Eight industrialized countries that he is drafting a bill that would block construction of the coal-fired power plants in Texas unless the plants incorporate emerging technologies to improve their efficiency and reduce carbon dioxide emissions. Kerry says the plants will make it nearly impossible for the United States to curb its greenhouse gas emissions significantly.
